People doing academics w/ private practice on the side

I often hear about people in academics who do some "higher end" cash private practice outside of their academic institution. I don't quite understand how this works out, why wouldn't the patients just want to schedule appointments with the physician at their institution for a much cheaper rate? Why would their institution let them effectively "steal" patients that could be seen at the institution?

And at a more practical level, what do people do for office space if they are only going to be using it like 5 hours a week?

Private practice offers less restrictions on what you do and how long you see someone. I'm not sure it's cheaper to go through the institution if paying out of pocket, though that might depend on the institution. Many universities charge a "tax" on their academic clinician for having a practice outside of the university, but the amount you can make may still be worth it compared to an academic salary.

And you do it through various models such as sub-leasing office space from someone else (by the hour or by the day), or in certain cases, seeing them in your academic office if you have special arrangement with the university (rarer, I believe).

Shared office space. You get it Mon/Wed/Fri, I get it Tues/Thurs. Or, you get it Mon-Fri, I get it on Saturdays only, that sort of thing. If you look in the Psychiatric News classifieds, occasionally you see advertisements for this stuff.
