So if you do a prelim year, and then get offered a categorical position, do you have to start over as a PGY-1? Or do you get to continue as a PGY-2 since you already did a year of internship?

Depends on whether and where there are spots open. One resident I know completed two years as a prelim and was offered a PGY2 categorical spot at the same program. Another resident I know completed one prelim year and reapplied in the Match and got a PGY1 categorical spot at another program.
